Regulatory Framework
Setting up an ESOP pool for a new company requires: a special resolution under Section 62(1)(b) of the Companies Act, 2013 approving the scheme; compliance with Rule 12 of the Companies (Share Capital and Debentures) Rules, 2014, including a minimum one-year vesting period between grant and vesting, and board/compensation-committee administration once the company crosses the scale requiring one.
Two structuring routes are available: direct allotment by the company to employees on exercise, or routing through an ESOP trust that holds shares on employees' behalf — the trust route is more common where the founders want to ring-fence the option pool's cap-table impact early.
Tax treatment on exercise follows Section 17(2)(vi) of the Income Tax Act, 1961 (perquisite = fair market value at exercise less exercise price, taxed as salary). For DPIIT-recognised eligible startups specifically, Section 192(1C) allows the employer to defer TDS withholding on this perquisite to a later trigger event (sale of shares, cessation of employment, or a prescribed outer limit from allotment — confirm the current limit at the time of exercise, as it has been revised legislatively) instead of withholding at exercise, easing early-stage cash-flow pressure on both the company and the employee.
Valuation of shares for setting the exercise price follows Rule 11UA of the Income-tax Rules, 1962.
Overview
ESOP policy and trust setup is the design and legal creation of a company's employee stock option program — the scheme under which employees acquire equity in the company they work for. Under Section 62(1)(b) of the Companies Act 2013, a company can grant employee stock options with the shareholders' approval and the scheme's terms, and the plan is filed with the Registrar in the prescribed form under the Companies (Share Capital and Debentures) Rules 2014. Many companies run the plan through an employee welfare trust, which holds the shares and administers them on behalf of the employees.
The setup is where the plan's legal soundness is decided. The scheme document defines the pool size, vesting schedule, exercise price and the forfeiture and repurchase mechanics; the board and shareholder resolutions authorise it; and the trust deed — where a trust is used — defines how the shares are held and administered. Each layer is checked at the next funding round, where investors scrutinise the ESOP pool as part of the cap table.
A plan set up informally fails at the first test. An ESOP promised in a job offer but never backed by a shareholder-approved scheme does not exist legally; a pool that was never authorised by the members cannot be granted from; and options granted without the Section 62(1)(b) mechanics leave the employees' equity in a legal vacuum. The cost surfaces at the exit, where every option holder's entitlement is examined.
